An Automated Market Maker (AMM) is a type of decentralized exchange (DEX) protocol that relies on mathematical formulas to price assets, instead of using a traditional order book model. How AMMs Work

Traditionally, exchanges like Stock Exchanges use an order book – a list of buy and sell orders – to match traders. AMMs, however, utilize liquidity pools. A liquidity pool is a collection of Cryptocurrency tokens locked in a Smart Contract. Instead of trading against individual buyers and sellers, users trade against this pool.

The core of an AMM is its pricing algorithm. The most common is the constant product market maker, popularized by Uniswap. This algorithm uses the formula:

• x = the quantity of token A in the pool
• y = the quantity of token B in the pool

This formula dictates that the product of the quantities of the two tokens must remain constant. When someone buys token A, they add token B to the pool, decreasing 'x' and increasing 'y'. Liquidity Providers

Impermanent Loss

Impermanent loss occurs when the price ratio of the tokens in a liquidity pool changes after the LP has deposited their funds. This loss is "impermanent" because it only becomes realized if the LP withdraws their funds while the price difference persists.
